I was running out of space, because I was running the scripts from the same folder as the .img , thus copying itself to phone memory.
Anyway I gave up on the .img way and tried the Fresh install on EXT4 Sdcard partition.
I have repartition my SD card like this:
fat32 primary 10gb
ext2 primary .5gb
ext4 primary 5gb.
On the fat32 partition i have /Android (my android build) and /scripts (unpacked attached scripts).
Ext2 is empty.
Ext4 has the .zip unpacked in root. looks like: /bin, /boot, /dev ....../var
Busybox is installed.
Started terminal and did the following:
su
cd /sdcard/scripts
sh mkcore
(mkcore output follows)

Segmentation fault cut -b 5

LE: Looks like if the EXT4 partition is larger than 1GB it is not auto-mounted, so I did it manually:
mount -t ext4 /dev/block/mmcblk0p3 /sd-ext
I checked and the ext4 partition is mounted correctly.
then retried:
cd /sdcard/scripts
sh mkcore
(mkcore output follows)
