Currently have the SGS 1 which has TV-out via 3.5mm but no USB OTG, so it can't read external drives.

Want to upgrade to the SGS 2 because it has USB OTG but from what I understand, the TV-OUT is via the same connector and not 3.5mm.

What I need to know is, will the SGS 2 read a movie off an external drive and output it to a TV at the same time ?

No.

As you said, it uses the USB port to output the TV signal, so you can't read a drive at the same time. You'd obviously have to copy things you wanted to watch onto the SD card in the phone.

Incidentally, and much to my disdain, you have to take the battery out to insert the SD card, so no hot-swapping!

That's so frustrating as this device could finally have been the truly unlimited OTG multi media player.

For me, the SGS's are awesome multi media devices because they pretty much play any video with hardware accelerated support, so wasting time converting videos is a thing of the past , but now I'm still stuck with time and space wasting "transfer video to device" situation 

How many times have you had mates round and someone whips out a USB stick?

The SGS 2 (for me at least) going to replace large, clunky devices like Western Digital TV or Popcorn Hour media players, but I guess I'll have to wait for the SGS 3 

I know right!!!?!?! Why don't they just have a separate mini HDMI out port that will operate at the same time as the USB OTG does. So stupid Samsung. THINK MAN!

Why didn't they just added another micro USB Port? Just a Dual "USB OTG/MHL-HDMI/USB" Port lol
BTW: this would also allow faster Charge rates by using both ports LOL (the reason for the slow Charging is the USB-Port, wich has a Max current of 0.5 Amps or so, i guess...)

Here is my dream. SGS 3 with a separate hdmi port, waterproof, 1280x720...or the 16:9 equivalent... screen (4.65"), NFC, and may be a keyboard (I still like them but I guess I could live without...a keyboard would let me use a gamegripper directly on the phone like I have for my Samsung Epic).

That would be the ULTIMATE phone.

oh..and makes pancakes...
