It doesn't need to be on the sdcard. Just make sure you include the file path when running the terminal command. Or if using Linux open a terminal in the folder you have the image stored in.

I actually figured it out, thanks to your comment. I had been running my fastboot commands from my platform-tools directoryTerminal command as in when you type "fastboot boot...."
And image as in the .img file
